this JUST happened to me too and i was really frustrated by it as well. unfortunately, yes, your space is limited and it counts for your entire blogger user profile.. so for example, if you have two blogs with the same email account, those are both sharing the same amount of space. so in order to continue posting photos on your blog you can do one of 2 things that i know of:
upload photos first onto a different site like flickr or photobucket, and then you can use the url of the image along with some simple html in order to embed the photo into your blog. i don't know if photobucket is free or not. i think flickr is free but that has a storage limit as well.
or you can just buy more storage on google.
personally, i just bought more google storage. i don't want to have to go through the annoyance of uploading photos onto a different account first. and i have seen so many blogs that use photobucket and their pictures disappear sometimes because photobucket has problems. i only paid 5 dollars for 20 gb and that's ALOT of space. if the 1 gb lasted me for 8 months, then it'll be awhile before i need to buy storage again. if it only costs me five dollars every few years then that's worth it to me for the convenience of just being able to upload photos directly to my blog. =)
